dropped ceiling and wood paneling

We have dropped ceilings in our living room and dining room.
We also have 1970's wood paneling that we previously painted. The painted paneling looks pretty good but, I want to remove the dropped ceilings. When looking at our real ceilings we found the paneling goes just barely above the dropped ceiling. I was thinking about removing ceiling and leveling off paneling, then adding some type of molding where the paneling meets the wall below real ceiling. We cannot remove the paneling and re sheet rock at this time. Any advice??

How much space will be left between the paneling and the ceiling?

What condition is the original ceiling in? Why did they hide it with a dropped ceiling?
