Fix or replace walls?

As I am excavating the bathroom in our 1914 home, I have discovered that the drywall walls were installed on top of a layer of linoleum-type material which is on top of plaster and lathe. (This makes sense since the rest of the walls in the house are plaster.) There was ceramic tile on all of the walls halfway up, which I have removed. (Had to, this project all started because the shower broke and everything was tiled into the wall so we couldn't just fix it.) Of course the removal of the tile damaged the drywall. So, I'm wondering if I am better off fixing the existing walls by sanding and applying thin coat, or if I would be better off removing the old drywall and replacing it with green board. Also, would you remove the linoleum layer, or should I be concerned about damaging the plaster and having the walls come crumbling down? Thoughts?
